Learning Objectives
- Understand probability as a measure between 0 and 1 (0% to 100%)
- Distinguish independent and dependent events
- Recognize the gambler's fallacy
- Compare your probability estimate to the market's implied probability
Quick Summary
- → Probability ranges from 0% (impossible) to 100% (certain)
- → Independent events aren't affected by past results (gambler's fallacy)
- → Mutually exclusive outcomes sum to 100%
- → Value = your probability estimate > market's implied probability
What Is Probability?
Probability measures how likely an event is to occur, expressed as a number between 0 (impossible) and 1 (certain). In percentage terms, that's 0% to 100%.
The Basics
- A coin flip has a 50% probability of heads (0.5)
- A six-sided die has a 16.7% probability of any specific number (1/6)
- A football match has three outcomes: Home win, Draw, Away win
Independent vs Dependent Events
Independent events don't affect each other. Each coin flip is independent — five heads in a row doesn't make tails more likely next time. This is the gambler's fallacy — believing past results affect future independent events.
Dependent events are influenced by prior outcomes. In football, a red card changes the probability of subsequent goals.
Multiple Outcomes
For mutually exclusive outcomes (only one can happen), probabilities sum to 100%:
P(Home Win) + P(Draw) + P(Away Win) = 100%
Your Estimate vs The Market
The core of trading is this comparison:
- Market's implied probability = 1 / decimal odds
- Your estimated probability = your own assessment
If your estimate exceeds the market's, there's value. If not, there isn't.
Example
Manchester City vs Arsenal. Market odds for City: 1.80 (implied 55.6%). You analyze the match and estimate City's true probability at 60%. Your estimate (60%) > market (55.6%) — potential value.
The Challenge
Estimating probability accurately is the hardest part of trading. It requires research, statistical analysis, and honest self-assessment. Overconfidence is the enemy — most people overestimate their ability to predict outcomes.
Key Takeaways
Probability ranges from 0% (impossible) to 100% (certain)
Independent events aren't affected by past results (gambler's fallacy)
Mutually exclusive outcomes sum to 100%
Value = your probability estimate > market's implied probability
Knowledge Check
Question 1 of 2
Market odds imply 40% probability. You estimate 45%. What should you do?
Glossary
Gambler's Fallacy
The false belief that past independent events affect future ones (e.g., 'tails is due')
Mutually Exclusive
Outcomes that cannot occur simultaneously; their probabilities sum to 100%
Independent Events
Events where the outcome of one doesn't affect the probability of another
Lesson Summary
Probability measures likelihood from 0-100%. The core skill of trading is estimating probability more accurately than the market.
